The short answer
The TSA does not regulate the size of your toiletry bag. It regulates the liquids inside it: containers of 3.4 oz (100 ml) or smaller, all fitting inside one clear quart-sized resealable bag per passenger, pulled out at the checkpoint unless you are at a lane with a CT scanner. Your actual toiletry bag can be any size that fits in your carry-on, and the practical sweet spot is roughly 8" to 9" long by 4" to 5" tall.

What the 3-1-1 rule actually says
Three numbers, and only two of them are limits. Liquids, gels, aerosols, and pastes in carry-on baggage must be in containers no larger than 3.4 oz. All of those containers must fit inside a single clear quart-sized bag that closes. Each passenger gets one such bag. A quart bag is about 7" x 8" flat and holds roughly 58 cubic inches, which in practice means seven or eight travel-sized bottles before the zip stops closing.

Why Large fails the carry-on test
The Large kit itself is legal in a carry-on. The problem is what people put in it. At 278 cubic inches it invites full-size shampoo and a can of shaving foam, and those get confiscated at the belt. If you buy Large for carry-on use, you are buying air. Standard is the honest carry-on maximum.
How the bag sits in the suitcase
Carry-on interiors are not rectangles. Telescoping handle bars run up the back panel and wheel housings intrude at the base, so the flat, usable floor is narrower than the outside dimensions suggest. A round or bulging bag does neither.
